Education Signaling

When skill cannot be shown directly, a diploma speaks instead.

Studying is easier for the able worker. So only the able can afford the costly degree. For the less able, copying is just too painful. Firms read the diploma and guess the skill. Yet the education itself builds no skill. So the signaling cost below is pure waste.

For example, a fast πŸ§‘ runner easily wins a race medal. A slow runner can hardly win one at all. So a medal tells everyone who is fast. But winning the medal makes nobody faster.

UH(e)=w(e)βˆ’e2,UL(e)=w(e)βˆ’eU_H(e) = w(e) - \frac{e}{2}, \qquad U_L(e) = w(e) - e
eβˆ—β‰₯ΞΈL(ΞΈHβˆ’ΞΈL)=1,eβˆ—β‰€ΞΈH(ΞΈHβˆ’ΞΈL)=2e^* \ge \theta_L(\theta_H - \theta_L) = 1, \qquad e^* \le \theta_H(\theta_H - \theta_L) = 2

Two types with productivity ΞΈH=2\theta_H = 2, ΞΈL=1\theta_L = 1, and education cost c(e,ΞΈ)=e/ΞΈc(e, \theta) = e/\theta.

When firms believe eβ‰₯1e \ge 1 signals high (wage 22) and e<1e < 1 signals low (wage 11), verify with both types' incentive constraints that eβˆ—=1e^* = 1 is the least-cost separating equilibrium.

UH(e)=w(e)βˆ’e2,UL(e)=w(e)βˆ’eU_H(e) = w(e) - \frac{e}{2}, \qquad U_L(e) = w(e) - e
w(e)={2eβ‰₯11e<1w(e) = \begin{cases} 2 & e \ge 1 \\ 1 & e < 1 \end{cases}
eβˆ—=1e^* = 1 β€” the least-cost separating equilibrium, where the low type's incentive constraint binds exactly.
Show proof
  1. At eβˆ—=1e^* = 1 the high type's payoff is UH(1)=2βˆ’1/2=1.5U_H(1) = 2 - 1/2 = 1.5. Deviating to e=0e = 0 earns wage 11 for a payoff of 11, so with 1.5>11.5 > 1 there is no deviation β€” the high type's participation constraint (eβˆ—β‰€2e^* \le 2) holds.

  2. The low type's payoff is UL(1)=2βˆ’1=1U_L(1) = 2 - 1 = 1.

    Choosing e=0e = 0 also gives 1βˆ’0=11 - 0 = 1, so there is no gain from mimicking β€” the low type's incentive constraint (eβˆ—β‰₯1e^* \ge 1) holds with equality.

That is why this is the least-cost equilibrium: any lower ee would bring the low type along.

  3. The signaling cost borne by the high type is eβˆ—/ΞΈH=0.5e^*/\theta_H = 0.5 β€” pure waste, burned only to earn the wage 22 while contributing nothing to productivity.

    signalingΒ cost=12=0.5,UH=1.5>1=UH(0),UL=1=UL(0)\text{signaling cost} = \frac{1}{2} = 0.5, \qquad U_H = 1.5 > 1 = U_H(0), \quad U_L = 1 = U_L(0)

In the same model, explain through the low type's mimicking incentive why e=0.5e = 0.5 cannot be a separating-equilibrium education level.

UL(0.5)=1βˆ’0.5=0.5,UL(1)=2βˆ’1=1U_L(0.5) = 1 - 0.5 = 0.5, \qquad U_L(1) = 2 - 1 = 1
e=0.5e = 0.5 β€” the low type would mimic e=1e = 1 for the wage 22, so types do not separate.
Show proof
  1. At e=0.5e = 0.5 the wage is 11, so the low type's payoff is UL(0.5)=1βˆ’0.5=0.5U_L(0.5) = 1 - 0.5 = 0.5. But choosing e=1e = 1 earns the wage 22 for a payoff of UL(1)=2βˆ’1=1>0.5U_L(1) = 2 - 1 = 1 > 0.5.

  2. So the low type strictly gains from mimicking, and e=0.5e = 0.5 cannot separate the types. Separation requires the low type's incentive constraint 2βˆ’eβˆ—β‰€12 - e^* \le 1, i.e. eβˆ—β‰₯ΞΈL(ΞΈHβˆ’ΞΈL)=1e^* \ge \theta_L(\theta_H - \theta_L) = 1.
